The 16th Finance Commission (FC-16), chaired by Arvind Panagariya, covers the period 2026-31. It retains the vertical tax devolution share for States at 41%, the same level set by the 15th Finance Commission (FC-15), despite a demand from 18 States to raise it to 50%.
Total grants-in-aid recommended by the FC-16 stand at Rs. 9.47 lakh crore, down from Rs. 10.1 lakh crore under the FC-15.
Revenue Deficit Grants and Other Grants Eliminated
The FC-16 eliminates Revenue Deficit Grants (RDGs), as well as sector-specific and State-specific grants, restricting grants-in-aid mainly to local bodies and disaster management.
RDGs had accounted for about 20% of Finance Commission grants in 2024-25. As a result of this change, the share of grants-in-aid in total Finance Commission transfers has more than halved, from 19.4% to 8.3%.
Changes to the Devolution Formula
The FC-16 reduced the weight assigned to the income distance criterion (used to favour States with lower per-capita income) from 45% to 42.5%, and introduced a new 10% weight for a State's contribution to GDP.
States Facing a Reduced Share
As many as eight States, including most of the disadvantaged north-eastern States and West Bengal, are set to see a reduced share in both tax devolution and grants-in-aid. Another six States have seen a decline specifically in their share of grants.
The Proposed "Grand Bargain" on Cesses
The FC-16 proposes a "grand bargain": the Centre would gradually merge cesses and surcharges (currently outside the shareable divisible pool) into the divisible pool, in exchange for States accepting a lower devolution share than the 50% several States had sought.
A Boost for Local Bodies, With Conditions
The FC-16 allocates nearly Rs. 7.2 lakh crore to the third tier (local bodies), but attaches stringent conditions linking the release of these funds to targets in water and sanitation, revenue mobilisation, and audited accounts.
Constitutional Background: Why a Finance Commission Exists
The Finance Commission is constituted by the President every five years under Article 280 of the Constitution, to recommend the distribution of tax revenues between the Union and the States, and among the States themselves.
Article 275 provides for grants-in-aid to States "in need of assistance", historically used as an equalising instrument to support States facing structural disadvantages from history, geography, or institutional capacity.
Update, August 27: Heatwaves and Lightning Become Notified Calamities on the Commission's Advice
Heatwaves and lightning have been added to India's list of notified natural calamities, taking the total to 14, the Home Ministry told the Lok Sabha on August 4. The change follows a recommendation of the Sixteenth Finance Commission and operational guidelines issued on June 30, so heatwaves are now eligible for the full State Disaster Risk Management Fund pool.
Under Article 280 of the Constitution the Finance Commission recommends the arrangements for disaster management funds. Over 2026-27 to 2030-31 the Commission recommended Rs. 2.04 lakh crore for State disaster funds, nearly 28% more than the previous Commission's allocation, and Rs. 79,406 crore for national disaster funds.
Of the State pool, Rs. 1.6 lakh crore goes to the State Disaster Response Fund, which meets response, relief and reconstruction immediately after a disaster, and the rest to the State Disaster Mitigation Fund, which funds longer-term work to stop a climate event becoming a disaster.
Inter-State distribution uses a formula built on a disaster risk index, accounting for the frequency and intensity of different hazards along with exposure and vulnerability and expenses incurred by States during the previous Commission's tenure.
An old asymmetry is removed. Earlier a State could notify a heatwave as a local disaster and draw on the Response Fund only up to 10% of its annual allocation, while floods and cyclones faced no such ceiling.
